What a discount rate represents
A discount rate converts future cash flows into present value. It reflects the time value of money and the return required for the uncertainty and opportunity cost associated with a decision. The appropriate rate depends on who is making the decision and which cash flows are being modeled.
Keep the rate and cash flows consistent
Nominal cash flows should generally be paired with a nominal discount rate, while real cash flows should be paired with a real rate. Financing assumptions, tax treatment and currency also need consistent handling. Mixing conventions can distort the result more than a small rate adjustment.
Project risk is not always one number
Adding a risk premium to the discount rate is common, but it can hide which operating assumption creates risk. Scenario and sensitivity analysis may communicate uncertainty more clearly by varying price, volume, timing, cost and terminal assumptions directly.
Document a range, not false precision
Record the source, date and rationale for the selected rate. Calculate NPV across a defensible range and identify the rate or operating condition at which the decision changes. For material investments, seek qualified financial advice and apply the organization’s approved capital-budgeting policy.
