A contribution margin income statement reorganizes operating information by cost behavior. It subtracts variable costs from revenue to show contribution margin, then separates traceable fixed costs from common fixed costs when the data supports that distinction.

Managers use the format for pricing, product, channel, capacity and break-even questions. It is an internal decision view, not a substitute for the external financial statements prepared under the applicable accounting framework.

Keep the source period, currency, volume definition and allocation policy visible. Do not force every cost into a fixed or variable label without defining the time horizon and activity driver.

Worked two-product example

Assume Product A sells 10,000 units at $50 and Product B sells 5,000 units at $80. Variable cost is $30 per unit for A and $52 per unit for B. Traceable fixed costs are $80,000 and $70,000. Common fixed costs are $120,000.

The portfolio generates $0.378 of contribution margin for each revenue dollar at the current mix. If all $270,000 of fixed costs are included in a simple sales-dollar break-even test, estimated break-even sales are about $714,706:

$270,000 ÷ 37.78% = $714,706

That calculation assumes the current sales mix and contribution margin ratio remain stable. If the mix shifts toward Product B, the portfolio ratio falls and break-even revenue rises.

Do not confuse contribution margin with gross margin

Gross margin classifies costs by financial-statement function, mainly revenue less cost of goods sold. Contribution margin classifies costs by behavior for a defined decision horizon. A manufacturing salary may be included in cost of goods sold yet remain fixed within the relevant range. A sales commission may sit below gross profit but behave as a variable cost.

The same cost can also behave differently at another horizon. A warehouse lease is fixed for next month but avoidable when a product exits after the lease term. Record the decision horizon before using the label.

Run four decision tests

1. Price sensitivity

If both products cut price by 5% and volume and variable costs do not change, revenue falls from $900,000 to $855,000. Contribution margin falls from $340,000 to $295,000, a decline of $45,000 or 13.2%.

This is not a forecast. It is a boundary calculation. The commercial case must show how much incremental volume, retention or mix improvement is required to recover the lost contribution.

2. Product or channel continuation

A segment with positive contribution margin may still help cover common fixed costs even when its allocated accounting profit is negative. Do not close it merely because common overhead has been assigned to it.

Ask two different questions:

  • Does the segment cover its variable costs?
  • Which traceable fixed costs actually disappear if the segment stops?

Only avoidable future cash flows belong in the shutdown decision.

3. Capacity choice

When a bottleneck limits output, contribution per unit is incomplete. Divide contribution per unit by the scarce resource.

If A contributes $20 per unit and uses two machine hours, it contributes $10 per bottleneck hour. If B contributes $28 and uses four hours, it contributes $7 per bottleneck hour. Subject to demand, quality and strategic constraints, A uses the bottleneck more productively.

4. Break-even resilience

Do not report a single break-even number as certainty. Test price, unit variable cost and sales mix. A useful table shows base, downside and recovery cases with the assumption that changes in each case.

The external bridge matters. Start with the authoritative ledger totals, document reclassifications and reconcile back. Otherwise, a useful managerial format can become an uncontrolled parallel set of numbers.

Common errors

  • treating every cost of goods sold item as variable;
  • allocating common fixed costs to products and calling the allocation avoidable;
  • using list price instead of realized net revenue;
  • mixing monthly variable costs with annual fixed costs;
  • using average contribution margin when the sales mix is changing;
  • excluding fulfilment, payment or sales costs that vary with activity;
  • presenting a sensitivity calculation as a demand forecast.
